In this post, I want to discuss a new movement that’s brewing to strip the 401k of its tax advantages. I will discuss why this is being done and why this is bad for middle class America.
Most people are pretty familiar with what a 401(k) is. If you’re not, this is a retirement plan offered through employers. Typically, they are pre-tax meaning the contributions go in before Uncle Sam taxes it. Once in the account, the money grows tax deferred until a person withdraws it and the then the account holder pays ordinary income tax and if they are under 59.5, a ten percent penalty. So, the tax advantages are big in that you can lower your taxable income, have your money grow tax deferred and avoid things like capital gains tax.
So, why is the government considering doing this?
This idea has been getting lots of attention lately and the reasoning is simple. The Government is broke. Sometime around 2032, the Social security fund is forecasted to begin being depleted. There are serious concerns about how to make up this shortfall . Right now, it’s well known in political circles that proposing to cut or reduce entitlements like Social security and medicare is pretty much a career killer.
So, who has been proposing this?
This is being proposed by academic economists right now. And this might surprise you, but these are both left and right leaning economists who say we should get rid of the benefits . It’s said that cutting the tax benefits would bring in more than 200 billion per year. Just as a side note, we’ve sent 75 billion to Ukraine since 2022.
Why is this on the table?
There seems to be a belief that only the wealthy use and take advantage of 401k(s). Many economists say that the 401k just makes the rich richer, and excludes the average joe.
I completely disagree with this though and have data to back this up.. Right now, two-thirds of Generation Z workers (66%) are saving for their retirement through a 401(k) or similar plan and/or outside the workplace. 78% of millenials are saving in a 401k or something similar and the numbers are higher for Gen X and the baby boomers.
So we see The 401k plan is one of the best tools and savings devices for the middle class, but it still raises the question why?
The answer appears to be the balances. Retirement balances across all generations are lower than what should be expected. And this is what economists seem to be harping on. Their thought process is that to make up for the entitlement shortfall. We either do this or the government will just raise marginal tax rates.
I know many don’t have 401(k)s or save with maybe precious metals or another way but its important to undertand why is this bad for the middle class.
- This is the result of wreckless spending for years. To be clear , We have a spending problem, not an income problem.
- There is an assumption that people will take the money that is going in there and will just put it in brokerage account. I think if this does happen, we will see many people saving much less for retirement. This means the goverment won’t be able to get those capital gains tax year each year. Instead many people will buy other assets like gold and silver, land , second homes and bitcoin. If you think about it, if I was 30, and if I took the money and I used it toward a second home, I could have two homes fully paid off by retirement. I would also get plenty of tax advantages with that second home too.
Make no mistake taking away the 401k tax advantages is another ploy by the governemnt to take more money from the middle class.
